1mm is definitely too much. My experience is with an AMC inline 6 (old Jeep) but I'm sure there is some parallel. WIth play in the shaft, the drive gear will also wobble. This will result is gross variations in timing. Lots of odd behavior results. Then too, your dwell isn'r reliable. That has greater effect at higher RPM, something you have already noticed.

Good job of diagnosis, now take the next step and replace that dizzy. If you can borrow one you might use ot for verification, it'll make you feel better about springing for a replacement.
