Water in oil, but not smoking (also not overheating until water low????) means a break in the head gasket between water passage and oil gally..... not very usual. I would also be open to the possibility of a cracked head.

If you track it down to a cracked head, consider that good used engines for these cars may be more cost effective, unless you want to get into a real project. I know a fellow right now (oregon) who has a 3.5L (1985) engine in good condition for $600. Just bought a 3.3 w/trans for $550 myself.
