Hi. I am thinking about putting some 18 inch wheels on my M5, but have heard differing opinions from people, saying that this size gets too close to the rear spring and bushing. What is the largest wheel size you can go with the E28, and what are the best sized tires for this wheel. I have heard 17" with 225/40. Does that sound right? THanks in advance.

The diameter and width of wheels that will fit your car are not accurate enough unless you know the OFFSET of each wheel as well.
I use 17x8.5" rims on my e28 535is,which has less clearance than your car.(The e28 M5 has different inner rear fenders than stock e28's,allowing more room for wheels/tires).
Based on owning 5 different e28's and setting up dozens,I would say the car will run and handle better with 17's than 18's.
You can comfortably run up to 17x8.5's up front,if the offset is proper,and even wider wheels if you desire in the rear,again only if the offset is accurate for your car and the wheel/tire size,and the amount you may have lowered your suspension.I feel 8.5" is more than enough,but it's your car.
