Yes, the AC is always in recirculate on the 1986+ E28's. You cannot get fresh air and AC at the same time, unless you open a window ;)

The AC unit uses a separate blower fan housed inside the evaporator casing. When you turn the AC on, even if the fan speed switch is in "0", the fan will run on the lowest setting. The 1986 and later E28s have an electrically operated fresh air door. You should be able to hear it open and shut when you turn the AC off/on. If it does not, you have some diagnosing to do. I believe the motor for that door is uder the dash bewteen the glove box and the center console. It's way up against the firewall.
