I just sold my car last week...
I'd let the potential buyer take a few spins around a supermarket parking lot. If he wants to feel how the car pulls or how it feels on the freeway, then give him a ride (if he's not insured it might be risky to let him drive it on the streets).
If a price is agreed on, usually a cash/check deposit is good enough to hold the car for a few days.

Actual transaction: I actually called my lawyer about this to make sure I did everything correctly. The pink slip on your car includes all the necessary signatures and paperwork to sell the car. However, if you want to be extra safe, type up a contract of sale. It should include the following:
1)names and driver's license numbers of both the buyer and seller
2)License plate and VIN of the vehicle
3)State that the car is sold AS IS
4)Date, time, and city where the transaction took place
5)State that from this moment on, the seller releases all liability of the vehicle and events thereafter and the buyer assumes all liability of the vehicle and events thereafter (this is in case the buyer runs over someone on the way home)
6)Have both the buyer and seller sign the contract

Finally, make sure you get the money :=)

p.s. I live in California... but I doubt the procedure is much different in any other state

this afternoon. What should I watch out for?
Should I give him a test drive? (what about safety reasons)

If we agreed on a price. What next?
Hand written a contract? Notary public?

How does the whole selling and transfering title experience
