After spending significant time developing the M3 chassis and engine, BMW will use it in as many variants of the car as possible. Wagon and Sedan versions of the car will be produced, however, the company will wait until the new, more powerful, M5 hits the market so as to avoid overlap. Comparing a potential M3 Sedan with the current M5 sedan leaves the latter in the dust, and when price is put into the equation buying an M5 over an M3 Sedan borders stupidity.The M5 and an M3 sedan would really be targeting 2 different markets. The M3 is a sports car, the M5 is a high speed luxury cruiser.
Also, if BMW waits til the next M5 comes out the E46 body will be out of production.
Lastly, StoneWalk is right, engine production is the bottle neck in M3 production at the moment. That and BMW doesn't want to produce a sedan make a sedan unlikely.
